Abstract
This present study analyzed KOSPI200-listed stocks from January 1995 to December 2012 to investigate whether the Corwin and Schultz estimator (2012), which estimates spreads based on daily data (high, low, opening and closing prices) in case intraday data is not available, is also effective in Korea’s stock market, and examined time series characteristics and determinants of spreads by utilizing KRX daily spreads released by the Korea Exchange. First of all, Corwin and Schultz (2012)’s relative HL spread, estimated based on the domestic stock market data, presented negative values which accounted for about 37% of the entire sample, suggesting a serious error was made in the process of estimation. In addition, its correlation coefficient with KRX daily relative spread stood at only 4%, indicating the estimator developed by Corwin and Schultz (2012) is not valid in the Korean market while it is in the U.S. market. When it comes to determinants of spreads, the study took into consideration that the Korean stock market does not have a dealer. Therefore, it regarded a spread as a result of an individual investor’s optimal action and analyzed prices, turnover ratios and volatility variables as determinants since they influence the process of such investor action. The empirical analysis found that the relative spread increased with higher prices, lower turnover ratios and higher volatility values, and, among the three factors, turnover ratios turned out to have the highest explanatory power for the relative spread. The same result was discovered in the study’s analyses of different industries and days. Furthermore, as this paper looked into data collected over a long term, it conducted a CHOW test to see whether there was a structural change in the correlation between determinants and spreads in accordance with a specific time, and found, while there existed a structural change before and after a macro shock in the market, the correlation did not go through a change. This present study aimed to investigate changes in investors’ order behavior and price discovery during a closing call auction in the KOSPI market according to a price differential range for application of the Random-End rule (hereinafter, referred to as RE). As such, it utilized KOSPI-listed companies’ TAQ data on option expiration dates from 2007 to 2014 to reconstruct the process of order reception and execution and, then, based on an event-study method, compared changes in investors’ order behavior and price discovery after a range of closing price differentials for RE application decreased from ±5% to ±3%. In addition, in order to explore the effects of the decreased price differential range for RE application in the perspective of derivative products’ linkage to spot market, it looked into differences between KOSPI200 stocks, which serve as underlying assets of KOSPI200 options, and non-KOSPI200 stocks. An empirical analysis found, due to the reduced price differentials for RE application, the number of stocks that triggered RE increased from an average (median value) of 47 to 124 on an option expiration date while the RE application rate rose from 8.68% to 19.04%. The study compared the share volume of orders and the number of inflowing orders in a closing call auction session in each time period and found an average share volume of orders went down in general. In particular, the volume of orders, which used to dramatically increase beginning at 14:58 right before the end of a closing call auction session, considerably declined after the price differential range for RE application was narrowed down. Investors placed more buy orders than sell orders, and the phenomenon that the order volumes spike right before a sessional end was much more alleviated for buy orders than for sell orders. Likewise, inflowing orders decreased as a call auction session nears the end. The inflowing orders consisted of more buy orders while sell orders demonstrated the inverse J-shaped pattern more clearly after the reduction in price differentials. The changes in order volumes and inflowing orders were more prominent among RE stocks than non-RE stocks. Such behavioral changes of investors indicate that the reduction in price differentials for RE application, which was introduced to curb practices of manipulating prices by submitting many last-minute orders in a call auction session, caused a positive effect in the market. Second, the study also compared the price discovery effect following the reduction in prices differentials for RE application and observed delays in price discovery among RE stocks. After the price differentials for RE application were narrowed, non-RE stocks presented better price discovery during a closing call auction session, but, as for RE stocks, prices did not converged to the equilibrium price by the end of a RE-affected session, causing further delays in price discovery. Next, the study examined the effect of the price differential reduction for RE application on stock derivative products’ linkage to spot market. As a result, it found prior to the reduction, KOSPI200 stocks had a slightly higher rate of RE application, yet after the reduction was made, non-KOSPI200 stocks triggered RE at a higher rate. This implies the reduction in price differentials for RE application, which was made by the Korean Exchange (KRX) in order to prevent manipulation of KOSPI200 stocks, was effective to some degree. Furthermore, KOSPI200 stocks saw greater order volumes and inflowing orders in each time period. While both stock order volumes and inflowing orders used to increase sharply as the end of a call auction was approaching, the trend was less apparent after the price differential reduction for RE application and especially so among KOSPI200 stocks. Finally, the study compared KOSPI200 stocks and non-KOSPI200 stocks to examine the price discovery effect resulted from a reduced price differential range for RE application and found KOSPI200 stocks had a greater price discovery effect than non-KOSPI200 stocks, and price discovery improved after the price differentials were narrowed down, In particular, non-KOSPI200 stocks demonstrated delays in price discovery during a RE-affected session following the reduction in price differentials, whereas KOSPI200 stocks showed better price discovery than before. Altogether, these findings suggest that KRX’s reduction of price differentials for RE application effectively accomplished its dual objective of preventing market manipulation, which might easily arise in a call auction session of KOSPI200 stocks due to stock derivative products’ linkage to spot market, and enhancing price discovery.
