Abstract
Korea's stock prices and foreign exchange rates have experienced drastic fluctuations in the aftermath of the global financial crisis. For this reason, many people have been more interested in the relationship between stock prices and foreign exchange rates than ever before. Despite the clear contemporaneous relationship between stock prices and foreign exchange rates, however, there is no consistent conclusion for the relationship both theoretically and empirically. This paper attempts to examine the dynamic relationship between stock prices and foreign exchange rates in Korea, using not only traditional Granger causality test in mean but also Granger causality test in risk(conditional quantile level). We uses two different methods including Granger causality test and predictive regressions. For the analysis based on conditional quantiles, we employ a test procedure similar to tests proposed by Hong, Liu, and Wang (2009). In this case, a risk is defined as the left tail quantile of the distribution in financial asset returns and is measured by Value-at-Risk (VaR). It uses the daily time-series of KOSPI and Won/Dollar exchange rate whose sample period start on January 2 2008 and end on May 31 2010 including the global financial crisis. Current research obtains following conclusions. In the first place, the test results from Granger causality in conditional mean show that both stock prices and foreign exchange rates Granger-cause each other. And the test results from Granger causality in conditional quantile show that the risk of stock prices and of foreign exchange rates significantly spill over into each other. Secondly, the test results from the predictive regression model show that foreign exchange rates Granger-cause stock prices. Also, it is shown that the risk for foreign exchange rates spills over into the risk for stock prices in quantile levels of 1, 5, 10%. The additory analysis about the predictive regression model in conditional quantile reaches following conclusions. Firstly, there is evidence of long-horizon predictability and of foreign exchange rates in terms of risk. Secondly, it examines the behavior of right tails to check the symmetry of distribution. When the quantile level is associated with the right tails, the results for the symmetry of distribution have strong evidence. Thirdly, we also consider interest rate effect in the model. The above result is nearly unaffected irrespective of inclusion of interest rates, which is a common macroeconomic factor. Our methods may extend to analysis of another financial markets.
